I've started working on my level today. Here are a few screens of what I've done so far:

Looks so far. Great job!
But I think the ground palette is a little bright.
Looks pretty nice so far. The FG does look a bit bright compared to the BG. You can make it a little darker/more brown-ish, but you don't have to.
I've done the first area of the level. I decided to change to the cave background and I have darkened the palette.

Looks alright, but as a hint to you (and other designers), try to be much more conservative on your muncher usage. One thing I've noticed in past contests is that people greatly abuse them as an artificial trap source rather than actually structuring the level in a creative way that interlaces with the sprites. 95% of the times, munchers feel like they're tacked on as an afterthought, and I see a couple of situations in your screenshot where that is apparent.

Just a thought.

Double post but an update. I've finished one of the sub levels.

Both the pipes go to the same area. There is a 1UP for taking the more dangerous route.

Also, I've taken out all the Munchers in the main level.
Out of curiosity, can you jump on a bullet bill to reach the ledge then collect the 1-UP? It does not seem you can though it may just be simply a divided bonus room with two routes.
You can bounce off the Bullet Bill to the ledge. I tested it out and it works.

Perhaps I could put in a switch block or something?
I don't think it's a bad thing at all. If the player wants to risk a jump like that they should be rewarded.

Yes. 1F is the mode that makes layer 2 transparent.
For a moment I thought the ground was going to sink into the lava being a layer 2 level. Well, I don't really have much to say but the palette seems fine for me so I predict a good looking area ahead.

Big update on my level. The second area and ending room is now done. I have also revamped the secret exit sublevel.

Here is the final layout of the second area.

Also, here is the IPS file. Let me know of anything I should change or fix.
